All eyes are on Rolls-Royce Holdings Plc this week as the British engineering group prepares to release its full-year 2025 results on February 26. The announcement arrives following a monumental share price appreciation of approximately 1,600% since the autumn of 2022, setting a high bar for the company to justify its current market valuation. The central question for investors is whether the firm can meet its own ambitious forecasts.

Lofty Targets and Interim Performance

The company's leadership has provided guidance for 2025, projecting an operating profit in the range of £3.1 to £3.2 billion. This is accompanied by an anticipated free cash flow of £3.0 to £3.1 billion. Achieving these figures would represent a significant leap from 2024's results, which saw an operating profit of £2.46 billion—a 57% year-on-year increase—and an 88% surge in free cash flow to £2.43 billion.

The first half of 2025 demonstrated robust momentum, with an operating profit of £1.7 billion that surpassed the prior-year period by roughly 50%. However, management issued a caution during the summer, indicating that performance in the second half of the year was likely to be softer. The upcoming report will reveal the full impact of this expected moderation.

Valuation Leaves Little Room for Error

Trading at 1,336 pence as of last Friday, the stock price stands about 11% above its level at the start of the year. Since the beginning of 2026, shares have consolidated above the previous year's peak. The price-to-earnings (P/E) ratio now sits near 65, with expectations for 2026 pointing to a P/E of around 40. This premium valuation suggests the market has already priced in a successful outcome, offering minimal tolerance for any disappointment.

Concurrently, a share buyback program announced in December 2025 remains active, with the London Stock Exchange recording a related transaction as recently as February 20.

Diversification Efforts Gain Traction

Market researchers estimate 2025 revenue will reach roughly £19.5 billion, up from £17.8 billion in the prior year. Forecasts for 2026 point to further growth, with sales projected at £21.5 billion. A key narrative supporting this outlook is the company's strategic expansion beyond its core aerospace engine business.

Should investors sell immediately? Or is it worth buying Rolls-Royce?

The Power Systems division reported an 85% jump in order intake during the first half of 2025, fueled primarily by demand from the defense and data center sectors. In a significant development for its future energy portfolio, Rolls-Royce SMR was selected as the exclusive supplier for the UK's first small modular reactor program. Company executives anticipate this segment will become profitable and generate positive cash flow starting in 2030.

Nevertheless, a persistent risk factor remains. Ongoing supply chain challenges within the aerospace industry are pressuring cash flow, with an estimated impact of £150 to £200 million. According to company statements, these headwinds are likely to remain noticeable throughout 2026.

The Forward Guidance Will Be Key

While the figures released on February 26 will confirm whether Rolls-Royce hit its 2025 targets, the market's reaction is likely to hinge more heavily on the outlook provided for 2026. Given the elevated share price, simply meeting expectations may not be sufficient to drive further gains. Investors will be scrutinizing management's commentary for credible evidence that the company's ongoing transformation and growth trajectory can be sustained.
